Probably French, actually. There are exactly two major languages where Israel is officially spelled Israël, and those are Dutch and French; of those two, the only one that says Palestine rather than Palestina is French.

No, I have never seen it used specifically in Israel, but it is a diaeresis. It indicates that adjacent vowels are in separate syllables. It is most commonly seen in words like naïve.

It's not an Umlaut, it's a diaeresis, so most likely French or Dutch, probably French cause of the spelling of Palestine (it'd be Palestina in Dutch)
